Representation Theorems for Convex Expectations and Semigroups on Path Space

The objective of this paper is to investigate the connection between penalty functions from stochastic optimal control, convex semigroups from analysis and convex expectations from probability theory. Our main result provides a one-to-one relation between these objects. As an application, we use the representation via penality functions and duality arguments to show that convex expectations are determined by their finite dimensional distributions. To illustrate this structural result, we show that Hu and Peng's axiomatic description of $G$-Lévy processes in terms of finite dimensional distributions extends uniquely to the control approach introduced by Neufeld and Nutz. Finally, we show that convex expectations with a Markovian structure are fully determined by their one-dimensional distributions, which give rise to a classical semigroup on the state space. As an application of this result, we establish a Laplace principle for entropic risk measures associated to controlled diffusions.

Wasserstein perturbations of Markovian transition semigroups

In this paper, we deal with a class of time-homogeneous continuous-time Markov processes with transition probabilities bearing a nonparametric uncertainty. The uncertainty is modeled by considering perturbations of the transition probabilities within a proximity in Wasserstein distance. As a limit over progressively finer time periods, on which the level of uncertainty scales proportionally, we obtain a convex semigroup satisfying a nonlinear PDE in a viscosity sense. A remarkable observation is that, in standard situations, the nonlinear transition operators arising from nonparametric uncertainty coincide with the ones related to parametric drift uncertainty. On the level of the generator, the uncertainty is reflected as an additive perturbation in terms of a convex functional of first order derivatives. We additionally provide sensitivity bounds for the convex semigroup relative to the reference model. The results are illustrated with Wasserstein perturbations of Lévy processes, infinite-dimensional Ornstein-Uhlenbeck processes, geometric Brownian motions, and Koopman semigroups.

Large deviations built on max-stability

In this paper, we show that the basic results in large deviations theory hold for general monetary risk measures, which satisfy the crucial property of max-stability. A max-stable monetary risk measure fulfills a lattice homomorphism property, and satisfies under a suitable tightness condition the Laplace Principle (LP), that is, admits a dual representation with affine convex conjugate. By replacing asymptotic concentration of probability by concentration of risk, we formulate a Large Deviation Principle (LDP) for max-stable monetary risk measures, and show its equivalence to the LP. In particular, the special case of the asymptotic entropic risk measure corresponds to the classical Varadhan-Bryc equivalence between the LDP and LP. The main results are illustrated by the asymptotic shortfall risk measure.

Robust risk aggregation with neural networks

We consider settings in which the distribution of a multivariate random variable is partly ambiguous. We assume the ambiguity lies on the level of the dependence structure, and that the marginal distributions are known. Furthermore, a current best guess for the distribution, called reference measure, is available. We work with the set of distributions that are both close to the given reference measure in a transportation distance (e.g. the Wasserstein distance), and additionally have the correct marginal structure. The goal is to find upper and lower bounds for integrals of interest with respect to distributions in this set. The described problem appears naturally in the context of risk aggregation. When aggregating different risks, the marginal distributions of these risks are known and the task is to quantify their joint effect on a given system. This is typically done by applying a meaningful risk measure to the sum of the individual risks. For this purpose, the stochastic interdependencies between the risks need to be specified. In practice the models of this dependence structure are however subject to relatively high model ambiguity. The contribution of this paper is twofold: Firstly, we derive a dual representation of the considered problem and prove that strong duality holds. Secondly, we propose a generally applicable and computationally feasible method, which relies on neural networks, in order to numerically solve the derived dual problem. The latter method is tested on a number of toy examples, before it is finally applied to perform robust risk aggregation in a real world instance.

A semigroup approach to nonlinear Lévy processes

We study the relation between Lévy processes under nonlinear expectations, nonlinear semigroups and fully nonlinear PDEs. First, we establish a one-to-one relation between nonlinear Lévy processes and nonlinear Markovian convolution semigroups. Second, we provide a condition on a family of infinitesimal generators $(A_λ)_{λ\inΛ}$ of linear Lévy processes which guarantees the existence of a nonlinear Lévy processes such that the corresponding nonlinear Markovian convolution semigroup is a viscosity solution of the fully nonlinear PDE $\partial_t u=\sup_{λ\in Λ} A_λu$. The results are illustrated with several examples.

Pathwise superhedging on prediction sets

In this paper we provide a pricing-hedging duality for the model-independent superhedging price with respect to a prediction set $Ξ\subseteq C[0,T]$, where the superhedging property needs to hold pathwise, but only for paths lying in $Ξ$. For any Borel measurable claim $ξ$ which is bounded from below, the superhedging price coincides with the supremum over all pricing functionals $\mathbb{E}_{\mathbb{Q}}[ξ]$ with respect to martingale measures $\mathbb{Q}$ concentrated on the prediction set $Ξ$. This allows to include beliefs in future paths of the price process expressed by the set $Ξ$, while eliminating all those which are seen as impossible. Moreover, we provide several examples to justify our setup.

Minimal Supersolutions of Convex BSDEs under Constraints

We study supersolutions of a backward stochastic differential equation, the control processes of which are constrained to be continuous semimartingales of the form $dZ = Δdt + ΓdW$. The generator may depend on the decomposition $(Δ,Γ)$ and is assumed to be positive, jointly convex and lower semicontinuous, and to satisfy a superquadratic growth condition in $Δ$ and $Γ$. We prove the existence of a supersolution that is minimal at time zero and derive stability properties of the non-linear operator that maps terminal conditions to the time zero value of this minimal supersolution such as monotone convergence, Fatou's lemma and $L^1$-lower semicontinuity. Furthermore, we provide duality results within the present framework and thereby give conditions for the existence of solutions under constraints.

The algebra of conditional sets and the concepts of conditional topology and compactness

The concepts of a conditional set, a conditional inclusion relation and a conditional Cartesian product are introduced. The resulting conditional set theory is sufficiently rich in order to construct a conditional topology, a conditional real and functional analysis indicating the possibility of a mathematical discourse based on conditional sets. It is proved that the conditional power set is a complete Boolean algebra, and a conditional version of the axiom of choice, the ultrafilter lemma, Tychonoff's theorem, the Borel-Lebesgue theorem, the Hahn-Banach theorem, the Banach-Alaoglu theorem and the Krein-Šmulian theorem are shown.

Portfolio Optimization under Nonlinear Utility

This paper studies the utility maximization problem of an agent with non-trivial endowment, and whose preferences are modeled by the maximal subsolution of a BSDE. We prove existence of an optimal trading strategy and relate our existence result to the existence of a maximal subsolution to a controlled decoupled FBSDE. Using BSDE duality, we show that the utility maximization problem can be seen as a robust control problem admitting a saddle point if the generator of the BSDE additionally satisfies a specific growth condition. We show by convex duality that any saddle point of the robust control problem agrees with a primal and a dual optimizer of the utility maximization problem, and can be characterized in terms of a BSDE solution.

Conditional Analysis on R^d

This paper provides versions of classical results from linear algebra, real analysis and convex analysis in a free module of finite rank over the ring $L^0$ of measurable functions on a $σ$-finite measure space. We study the question whether a submodule is finitely generated and introduce the more general concepts of $L^0$-affine sets, $L^0$-convex sets, $L^0$-convex cones, $L^0$-hyperplanes, $L^0$-half-spaces and $L^0$-convex polyhedral sets. We investigate orthogonal complements, orthogonal decompositions and the existence of orthonormal bases. We also study $L^0$-linear, $L^0$-affine, $L^0$-convex and $L^0$-sublinear functions and introduce notions of continuity, differentiability, directional derivatives and subgradients. We use a conditional version of the Bolzano-Weierstrass theorem to show that conditional Cauchy sequences converge and give conditions under which conditional optimization problems have optimal solutions. We prove results on the separation of $L^0$-convex sets by $L^0$-hyperplanes and study $L^0$-convex conjugate functions. We provide a result on the existence of $L^0$-subgradients of $L^0$-convex functions, prove a conditional version of the Fenchel-Moreau theorem and study conditional inf-convolutions.

Dual Representation of Minimal Supersolutions of Convex BSDEs

We give a dual representation of minimal supersolutions of BSDEs with non-bounded, but integrable terminal conditions and under weak requirements on the generator which is allowed to depend on the value process of the equation. Conversely, we show that any dynamic risk measure satisfying such a dual representation stems from a BSDE. We also give a condition under which a supersolution of a BSDE is even a solution.

A Fourier Approach to the Computation of CV@R and Optimized Certainty Equivalents

We consider the class of risk measures associated with optimized certainty equivalents. This class includes several popular examples, such as CV@R and monotone mean-variance. Numerical schemes are developed for the computation of these risk measures using Fourier transform methods. This leads, in particular, to a very competitive method for the calculation of CV@R which is comparable in computational time to the calculation of V@R. We also develop methods for the efficient computation of risk contributions.

Brouwer Fixed Point Theorem in (L^0)^d

The classical Brouwer fixed point theorem states that in R^d every continuous function from a convex, compact set on itself has a fixed point. For an arbitrary probability space, let L^0 = L^0 (Ω, A,P) be the set of random variables. We consider (L^0)^d as an L^0-module and show that local, sequentially continuous functions on closed and bounded subsets have a fixed point which is measurable by construction.

Minimal supersolutions of convex BSDEs

We study the nonlinear operator of mapping the terminal value $ξ$ to the corresponding minimal supersolution of a backward stochastic differential equation with the generator being monotone in $y$, convex in $z$, jointly lower semicontinuous and bounded below by an affine function of the control variable $z$. We show existence, uniqueness, monotone convergence, Fatou's lemma and lower semicontinuity of this operator. We provide a comparison principle for minimal supersolutions of BSDEs.

Continuous Equilibrium in Affine and Information-Based Capital Asset Pricing Models

We consider a class of generalized capital asset pricing models in continuous time with a finite number of agents and tradable securities. The securities may not be sufficient to span all sources of uncertainty. If the agents have exponential utility functions and the individual endowments are spanned by the securities, an equilibrium exists and the agents' optimal trading strategies are constant. Affine processes, and the theory of information-based asset pricing are used to model the endogenous asset price dynamics and the terminal payoff. The derived semi-explicit pricing formulae are applied to numerically analyze the impact of the agents' risk aversion on the implied volatility of simultaneously-traded European-style options.
