A probabilistic approach to vanishing viscosity for PDEs on the Wasserstein space

In this work we prove an analogue, for partial differential equations on the space of probability measures, of the classical vanishing viscosity result known for equations on the Euclidean space. Our result allows in particular to show that the value function arising in various problems of classical mechanics and games can be obtained as the limiting case of second order PDEs. The method of proof builds on stochastic analysis arguments and allows for instance to prove a Freindlin-Wentzell large deviation theorem for McKean-Vlasov equations.

Laplace principle for large population games with control interaction

This work investigates continuous time stochastic differential games with a large number of players, whose costs and dynamics interact through the empirical distribution of both their states and their controls. The control processes are assumed to be open-loop. We give regularity conditions guaranteeing that if the finite-player game admits a Nash equilibrium, then both the sequence of equilibria and the corresponding states processes satisfy a Sanov-type large deviation principle. The result requires existence of a Lipschitz continuous solution of the master equation of the corresponding mean field game, and is based on concentration inequalities for Lipschitz FBSDEs. The result carries over to cooperative (i.e. central planner) games. We study the linear-quadratic case of such games in details.

Stochastic control of optimized certainty equivalents

Optimized certainty equivalents (OCEs) is a family of risk measures widely used by both practitioners and academics. This is mostly due to its tractability and the fact that it encompasses important examples, including entropic risk measures and average value at risk. In this work we consider stochastic optimal control problems where the objective criterion is given by an OCE risk measure, or put in other words, a risk minimization problem for controlled diffusions. A major difficulty arises since OCEs are often time inconsistent. Nevertheless, via an enlargement of state space we achieve a substitute of sorts for time consistency in fair generality. This allows us to derive a dynamic programming principle and thus recover central results of (risk-neutral) stochastic control theory. In particular, we show that the value of our risk minimization problem can be characterized via the viscosity solution of a Hamilton--Jacobi--Bellman--Issacs equation. We further establish the uniqueness of the latter under suitable technical conditions.

Maximum principle for stochastic control of SDEs with measurable drifts

In this paper, we consider stochastic optimal control of systems driven by stochastic differential equations with irregular drift coefficient. We establish a necessary and sufficient stochastic maximum principle. To achieve this, we first derive an explicit representation of the first variation process (in Sobolev sense ) of the controlled diffusion. Since the drift coefficient is not smooth, the representation is given in terms of the local time of the state process. Then we construct a sequence of optimal control problems with smooth coefficients by an approximation argument. Finally, we use Ekeland's variational principle to obtain an approximating adjoint process from which we derive the maximum principle by passing to the limit.

Strong solutions of forward-backward stochastic differential equations with measurable coefficients

This paper investigates solvability of fully coupled systems of forward-backward stochastic differential equations (FBSDEs) with irregular coefficients. In particular, we assume that the coefficients of the FBSDEs are merely measurable and bounded in the forward process. We crucially use compactness results from the theory of Malliavin calculus to construct strong solutions. Despite the irregularity of the coefficients, the solutions turn out to be differentiable, at least in the Malliavin sense and, as functions of the initial variable, in the Sobolev sense.

Computational aspects of robust optimized certainty equivalents and option pricing

Accounting for model uncertainty in risk management and option pricing leads to infinite dimensional optimization problems which are both analytically and numerically intractable. In this article we study when this hurdle can be overcome for the so-called optimized certainty equivalent risk measure (OCE) -- including the average value-at-risk as a special case. First we focus on the case where the uncertainty is modeled by a nonlinear expectation penalizing distributions that are "far" in terms of optimal-transport distance (Wasserstein distance for instance) from a given baseline distribution. It turns out that the computation of the robust OCE reduces to a finite dimensional problem, which in some cases can even be solved explicitly. This principle also applies to the shortfall risk measure as well as for the pricing of European options. Further, we derive convex dual representations of the robust OCE for measurable claims without any assumptions on the set of distributions. Finally, we give conditions on the latter set under which the robust average value-at-risk is a tail risk measure.

Functional inequalities for forward and backward diffusions

In this article we derive Talagrand's $T_2$ inequality on the path space w.r.t. the maximum norm for various stochastic processes, including solutions of one-dimensional stochastic differential equations with measurable drifts, backward stochastic differential equations, and the value process of optimal stopping problems. The proofs do not make use of the Girsanov method, but of pathwise arguments. These are used to show that all our processes of interest are Lipschitz transformations of processes which are known to satisfy desired functional inequalities.

Minimal Supersolutions of Convex BSDEs under Constraints

We study supersolutions of a backward stochastic differential equation, the control processes of which are constrained to be continuous semimartingales of the form $dZ = Δdt + ΓdW$. The generator may depend on the decomposition $(Δ,Γ)$ and is assumed to be positive, jointly convex and lower semicontinuous, and to satisfy a superquadratic growth condition in $Δ$ and $Γ$. We prove the existence of a supersolution that is minimal at time zero and derive stability properties of the non-linear operator that maps terminal conditions to the time zero value of this minimal supersolution such as monotone convergence, Fatou's lemma and $L^1$-lower semicontinuity. Furthermore, we provide duality results within the present framework and thereby give conditions for the existence of solutions under constraints.

BSDEs on finite and infinite horizon with time-delayed generators

We consider a backward stochastic differential equation with a generator that can be subjected to delay, in the sense that its current value depends on the weighted past values of the solutions, for instance a distorted recent average. Existence and uniqueness results are provided in the case of possibly infinite time horizon for equations with, and without reflection. Furthermore, we show that when the delay vanishes, the solutions of the delayed equations converge to the solution of the equation without delay. We argue that these equations are naturally linked to forward backward systems, and we exemplify a situation where this observation allows to derive results for quadratic delayed equations with non-bounded terminal conditions in multi-dimension.

Portfolio Optimization under Nonlinear Utility

This paper studies the utility maximization problem of an agent with non-trivial endowment, and whose preferences are modeled by the maximal subsolution of a BSDE. We prove existence of an optimal trading strategy and relate our existence result to the existence of a maximal subsolution to a controlled decoupled FBSDE. Using BSDE duality, we show that the utility maximization problem can be seen as a robust control problem admitting a saddle point if the generator of the BSDE additionally satisfies a specific growth condition. We show by convex duality that any saddle point of the robust control problem agrees with a primal and a dual optimizer of the utility maximization problem, and can be characterized in terms of a BSDE solution.

Dual Representation of Minimal Supersolutions of Convex BSDEs

We give a dual representation of minimal supersolutions of BSDEs with non-bounded, but integrable terminal conditions and under weak requirements on the generator which is allowed to depend on the value process of the equation. Conversely, we show that any dynamic risk measure satisfying such a dual representation stems from a BSDE. We also give a condition under which a supersolution of a BSDE is even a solution.
