A Finite Elements Strategy for Spread Contract Valuation Via Associated PIDE

We study an efficient strategy based on finite elements to value spread options on commodities whose underlying assets follow a dynamic described by a certain class of two-dimensional Levy models by solving their associated partial integro-differential equation (PIDE). To this end we consider a Galerkin approximation in space along with an implicit scheme for time evolution. Diffusion and drift in the associated operator are discretized using an exact Gaussian quadrature, while the integral part corresponding to jumps is approximated using the symbol method recently introduced in the literature. A system with blocked Toeplitz with Toeplitz blocks (BTTB) matrix is efficiently solved via biconjugate stabilized gradient method (BICSTAB) with a circulant pre-conditioner at each time step. The technique is applied to the pricing of \textit{crack} spread options between the prices of futures RBOB gasoline (reformulated blendstock for oxygenate blending) and West Texas Intermediate(WTI) oil in NYMEX.

Pricing Energy Contracts under Regime Switching Time-Changed models

The shortcomings of the popular Black-Scholes-Merton (BSM) model have led to models which could more accurately model the behavior of the underlying assets in energy markets, particularly in electricity and future oil prices. In this paper we consider a class of regime switching time-changed Levy processes, which builds upon the BSM model by incorporating jumps through a random clock, as well as randomly varying parameters according to a two-state continuous-time Markov chain. We implement pricing methods based on expansions of the characteristic function as in \cite{Fourier}. Finally, we estimate the parameters of the model by incorporating historic energy data and option quotes using a variety of methods.

Pricing Temperature Derivatives under a Time-Changed Levy Model

The objective of the paper is to price weather contracts using temperature as the underlying process when the later follows a mean-reverting dynamics driven by a time-changed Brownian motion coupled to a Gamma Levy subordinator and time-dependent deterministic volatility. This type of model captures the complexity of the temperature dynamic providing a more accurate valuation of their associate weather contracts. An approximated price is obtained by a Fourier expansion of its characteristic function combined with a selection of the equivalent martingale measure following the Esscher transform proposed in Gerber and Shiu (1994).

A Note on the Pricing of Basket Options Using Taylor Approximations

In this paper we propose a closed-form approximation for the price of basket options under a multivariate Black-Scholes model, based on Taylor expansions and the calculation of mixed exponential-power moments of a Gaussian distribution. Our numerical results show that a second order expansion provides accurate prices of spread options with low computational costs, even for out-of-the-money contracts.

Pricing of Basket Options Using Polynomial Approximations

In this paper we use Bernstein and Chebyshev polynomials to approximate the price of some basket options under a bivariate Black-Scholes model. The method consists in expanding the price of a univariate related contract after conditioning on the remaining underlying assets and calculating the mixed exponential-power moments of a Gaussian distribution that arise as a consequence of such approximation. Our numerical implementation on spread contracts shows the method is as accurate as a standard Monte Carlo approach at considerable lesser computational effort.

Pricing Spread Options under Stochastic Correlation and Jump-Diffusion Models

This paper examines the problem of pricing spread options under some models with jumps driven by Compound Poisson Processes and stochastic volatilities in the form of Cox-Ingersoll-Ross(CIR) processes. We derive the characteristic function for two market models featuring joint normally distributed jumps, stochastic volatility, and different stochastic dependence structures. With the use of Fast Fourier Transform(FFT) we accurately compute spread option prices across a variety of strikes and initial price vectors at a very low computational cost when compared to Monte Carlo pricing methods. We also look at the sensitivities of the prices to the model specifications and find strong dependence on the selection of the jump and stochastic volatility parameters. Our numerical implementation is based on the method developed by Hurd and Zhou (2009).

Arbitrage and Hedging in a non probabilistic framework

The paper studies the concepts of hedging and arbitrage in a non probabilistic framework. It provides conditions for non probabilistic arbitrage based on the topological structure of the trajectory space and makes connections with the usual notion of arbitrage. Several examples illustrate the non probabilistic arbitrage as well perfect replication of options under continuous and discontinuous trajectories, the results can then be applied in probabilistic models path by path. The approach is related to recent financial models that go beyond semimartingales, we remark on some of these connections and provide applications of our results to some of these models.
