Representation of convex operators and their static and dynamic sandwich extensions

Monotone convex operators and time-consistent systems of operators appear naturally in stochastic optimization and mathematical finance in the context of pricing and risk measurement. We study the dual representation of a monotone convex \emph{operator} when its domain is defined on a subspace of $L_p$, with $p\in [1,\infty]$, and we prove a sandwich preserving extension theorem. These results are then applied to study systems of such operators defined only on subspaces. We propose various dynamic sandwich preserving extension results depending on the nature of time: finite discrete, countable discrete, and continuous. Of particular notice is the fact that the extensions obtained are time-consistent.

A new probabilistic approach to non local and fully non linear second order partial differential equations

We prove that weakly continuous solutions to martingale problems admit a canonical regular conditional probability distribution. This allows for the construction of time consistent convex dynamic procedures in a non dominated setting. Making use of the martingale problem approach for continuous diffusions and diffusions with Levy generator, we give an explicit construction of such procedures having furthermore a Feller property. These procedures lead to viscosity solution of fully non linear second order partial differential equations in case of continuous diffusions. In case of diffusions with Levy generator this provides a probabilistic approach for the resolution of non local fully non linear second order PDE.

Dynamic quasi-concave performance measures

We define Conditional quasi concave Performance Measures (CPMs), on random variables bounded from below, to accommodate for additional information. Our notion encompasses a wide variety of cases, from conditional expected utility and certainty equivalent to conditional acceptability indexes. We provide the characterization of a CPM in terms of an induced family of conditional convex risk measures. In the case of indexes these risk measures are coherent. Then, Dynamic Performance Measures (DPMs) are introduced and the problem of time consistency is addressed. The definition of time consistency chosen here ensures that the positions which are considered good tomorrow are already considered good today. We prove the equivalence between time consistency for a DPM and weak acceptance consistency for the induced families of risk measures. Finally, we extend CPMs and DPMs to dividend processes.

Time consistent convex Feller processes and non linear second order partial differential equations

This paper shows how the theory of dynamic risk measures provides viscosity solutions to a family of second-order parabolic partial differential equations, even in the degenerate case. First, motivated by the martingale problem approach of Stroock and Varadhan, we make use of the time consistency characterization for dynamic risk measures, to construct time consistent convex Markov processes. This is done in a general setting in which compacity arguments cannot be used, and for which there does not always exist an optimal control. Second, we prove that these processes lead to viscosity solutions for semi linear second-order partial differential equations with convex generator. Finally we give an application to mathematical finance. We show that our results allow for the construction of a No Arbitrage Pricing Procedure in the context of stochastic volatility. Within this approach, convexity takes into account liquidy risk.

Extension theorems for linear operators on $L_\infty$ and application to price systems

In an $L_\infty$-framework, we present a few extension theorems for linear operators. We focus the attention on majorant preserving and sandwich preserving types of extensions. These results are then applied to the study of price systems derived by a reasonable restriction of the class of equivalent martingale measures applicable. First we consider equivalent martingale measures with bounds on densities and the corresponding prices bounded by linear minorant and majorant. Then we consider prices bounded by bid-ask dynamics. Finally we study price systems consistent with no-good-deal pricing measures for given bounds on the Sharpe ratio. Within this study we introduce the definition of dynamic no-good-deal pricing measure.

Dynamic risk measuring under model uncertainty: taking advantage of the hidden probability measure

We study dynamic risk measures in a very general framework enabling to model uncertainty and processes with jumps. We previously showed the existence of a canonical equivalence class of probability measures hidden behind a given set of probability measures possibly non dominated. Taking advantage of this result, we exhibit a dual representation that completely characterizes the dynamic risk measure. We prove continuity and characterize time consistency. Then, we prove regularity for all processes associated to time consistent convex dynamic risk measures. We also study factorization through time for sublinear risk measures. Finally we consider examples (uncertain volatility and G-expectations).

Risk measuring under model uncertainty

The framework of this paper is that of risk measuring under uncertainty, which is when no reference probability measure is given. To every regular convex risk measure on ${\cal C}_b(Ω)$, we associate a unique equivalence class of probability measures on Borel sets, characterizing the riskless non positive elements of ${\cal C}_b(Ω)$. We prove that the convex risk measure has a dual representation with a countable set of probability measures absolutely continuous with respect to a certain probability measure in this class. To get these results we study the topological properties of the dual of the Banach space $L^1(c)$ associated to a capacity $c$. As application we obtain that every $G$-expectation $\E$ has a representation with a countable set of probability measures absolutely continuous with respect to a probability measure $P$ such that $P(|f|)=0$ iff $\E(|f|)=0$. We also apply our results to the case of uncertain volatility.
