Existence of equivalent local martingale deflators in semimartingale market models

This paper offers a systematic investigation on the existence of equivalent local martingale deflators, which are multiplicative special semimartingales, in financial markets given by positive semimartingales. In particular, it shows that the existence of such deflators can be characterized by means of the modified semimartingale characteristics. Several examples illustrate our results. Furthermore, we provide interpretations of the deflators from an economic point of view.

Robust Product Markovian Quantization

Recursive marginal quantization (RMQ) allows the construction of optimal discrete grids for approximating solutions to stochastic differential equations in d-dimensions. Product Markovian quantization (PMQ) reduces this problem to d one-dimensional quantization problems by recursively constructing product quantizers, as opposed to a truly optimal quantizer. However, the standard Newton-Raphson method used in the PMQ algorithm suffers from numerical instabilities, inhibiting widespread adoption, especially for use in calibration. By directly specifying the random variable to be quantized at each time step, we show that PMQ, and RMQ in one dimension, can be expressed as standard vector quantization. This reformulation allows the application of the accelerated Lloyd's algorithm in an adaptive and robust procedure. Furthermore, in the case of stochastic volatility models, we extend the PMQ algorithm by using higher-order updates for the volatility or variance process. We illustrate the technique for European options, using the Heston model, and more exotic products, using the SABR model.

Loading Pricing of Catastrophe Bonds and Other Long-Dated, Insurance-Type Contracts

Catastrophe risk is a major threat faced by individuals, companies, and entire economies. Catastrophe (CAT) bonds have emerged as a method to offset this risk and a corresponding literature has developed that attempts to provide a market-consistent pricing methodology for these and other long-dated, insurance-type contracts. This paper aims to unify and generalize several of the widely-used pricing approaches for long-dated contracts with a focus on stylized CAT bonds and market-consistent valuation. It proposes a loading pricing concept that combines the theoretically possible minimal price of a contract with its formally obtained risk neutral price, without creating economically meaningful arbitrage. A loading degree controls how much influence the formally obtained risk neutral price has on the market price. A key finding is that this loading degree has to be constant for a minimally fluctuating contract, and is an important, measurable characteristic for prices of long-dated contracts. Loading pricing allows long-dated, insurance-type contracts to be priced less expensively and with higher return on investment than under classical pricing approaches. Loading pricing enables insurance companies to accumulate systematically reserves needed to manage its risk of ruin in a market consistent manner.

Computing Functionals of Multidimensional Diffusions via Monte Carlo Methods

We discuss suitable classes of diffusion processes, for which functionals relevant to finance can be computed via Monte Carlo methods. In particular, we construct exact simulation schemes for processes from this class. However, should the finance problem under consideration require e.g. continuous monitoring of the processes, the simulation algorithm can easily be embedded in a multilevel Monte Carlo scheme. We choose to introduce the finance problems under the benchmark approach, and find that this approach allows us to exploit conveniently the analytical tractability of these diffusion processes.

Local Risk-Minimization under the Benchmark Approach

We study the pricing and hedging of derivatives in incomplete financial markets by considering the local risk-minimization method in the context of the benchmark approach, which will be called benchmarked local risk-minimization. We show that the proposed benchmarked local risk-minimization allows to handle under extremely weak assumptions a much richer modeling world than the classical methodology.

The numeraire property and long-term growth optimality for drawdown-constrained investments

We consider the portfolio choice problem for a long-run investor in a general continuous semimartingale model. We suggest to use path-wise growth optimality as the decision criterion and encode preferences through restrictions on the class of admissible wealth processes. Specifically, the investor is only interested in strategies which satisfy a given linear drawdown constraint. The paper introduces the numeraire property through the notion of expected relative return and shows that drawdown-constrained strategies with the numeraire property exist and are unique, but may depend on the financial planning horizon. However, when sampled at the times of its maximum and asymptotically as the time-horizon becomes distant, the drawdown-constrained numeraire portfolio is given explicitly through a model-independent transformation of the unconstrained numeraire portfolio. Further, it is established that the asymptotically growth-optimal strategy is obtained as limit of numeraire strategies on finite horizons.

Exact Pricing and Hedging Formulas of Long Dated Variance Swaps under a $3/2$ Volatility Model

This paper investigates the pricing and hedging of variance swaps under a $3/2$ volatility model. Explicit pricing and hedging formulas of variance swaps are obtained under the benchmark approach, which only requires the existence of the numéraire portfolio. The growth optimal portfolio is the numéraire portfolio and used as numéraire together with the real world probability measure as pricing measure. This pricing concept provides minimal prices for variance swaps even when an equivalent risk neutral probability measure does not exist.

Multiplicative approximation of wealth processes involving no-short-sale strategies via simple trading

A financial market model with general semimartingale asset-price processes and where agents can only trade using no-short-sales strategies is considered. We show that wealth processes using continuous trading can be approximated very closely by wealth processes using simple combinations of buy-and-hold trading. This approximation is based on controlling the proportions of wealth invested in the assets. As an application, the utility maximization problem is considered and it is shown that optimal expected utilities and wealth processes resulting from continuous trading can be approximated arbitrarily well by the use of simple combinations of buy-and-hold strategies.

On the Dybvig-Ingersoll-Ross Theorem

The Dybvig-Ingersoll-Ross (DIR) theorem states that, in arbitrage-free term structure models, long-term yields and forward rates can never fall. We present a refined version of the DIR theorem, where we identify the reciprocal of the maturity date as the maximal order that long-term rates at earlier dates can dominate long-term rates at later dates. The viability assumption imposed on the market model is weaker than those appearing previously in the literature.
