An optimal transport problem with backward martingale constraints motivated by insider trading

We study a single-period optimal transport problem on $\mathbb{R}^2$ with a covariance-type cost function $c(x,y) = (x_1-y_1)(x_2-y_2)$ and a backward martingale constraint. We show that a transport plan $γ$ is optimal if and only if there is a maximal monotone set $G$ that supports the $x$-marginal of $γ$ and such that $c(x,y) = \min_{z\in G}c(z,y)$ for every $(x,y)$ in the support of $γ$. We obtain sharp regularity conditions for the uniqueness of an optimal plan and for its representation in terms of a map. Our study is motivated by a variant of the classical Kyle model of insider trading from Rochet and Vila (1994).

A system of quadratic BSDEs arising in a price impact model

We consider a financial model where the prices of risky assets are quoted by a representative market maker who takes into account an exogenous demand. We characterize these prices in terms of a system of BSDEs with quadratic growth. We show that this system admits a unique solution for every bounded demand if and only if the market maker's risk-aversion is sufficiently small. The uniqueness is established in the natural class of solutions, without any additional norm restrictions. To the best of our knowledge, this is the first study that proves such (global) uniqueness result for a system of fully coupled quadratic BSDEs.

Stability and analytic expansions of local solutions of systems of quadratic BSDEs with applications to a price impact model

We obtain stability estimates and derive analytic expansions for local solutions of multi-dimensional quadratic BSDEs. We apply these results to a financial model where the prices of risky assets are quoted by a representative dealer in such a way that it is optimal to meet an exogenous demand. We show that the prices are stable under the demand process and derive their analytic expansions for small risk aversion coefficients of the dealer.

A model for a large investor trading at market indifference prices. II: Continuous-time case

We develop from basic economic principles a continuous-time model for a large investor who trades with a finite number of market makers at their utility indifference prices. In this model, the market makers compete with their quotes for the investor's orders and trade among themselves to attain Pareto optimal allocations. We first consider the case of simple strategies and then, in analogy to the construction of stochastic integrals, investigate the transition to general continuous dynamics. As a result, we show that the model's evolution can be described by a nonlinear stochastic differential equation for the market makers' expected utilities.

The stochastic field of aggregate utilities and its saddle conjugate

We describe the sample paths of the stochastic field $F = F_t(v,x,q)$ of aggregate utilities parameterized by Pareto weights $v$ and total cash amounts $x$ and stocks' quantities $q$ in an economy. We also describe the sample paths of the stochastic field $G = G_t(u,y,q)$, which is conjugate to $F$ with respect to the saddle arguments $(v,x)$, and obtain various conjugacy relations between these stochastic fields. The results of this paper play a key role in our study of a continuous-time price impact model.

Integral representation of martingales motivated by the problem of endogenous completeness in financial economics

Let $\mathbb{Q}$ and $\mathbb{P}$ be equivalent probability measures and let $ψ$ be a $J$-dimensional vector of random variables such that $\frac{d\mathbb{Q}}{d\mathbb{P}}$ and $ψ$ are defined in terms of a weak solution $X$ to a $d$-dimensional stochastic differential equation. Motivated by the problem of \emph{endogenous completeness} in financial economics we present conditions which guarantee that every local martingale under $\mathbb{Q}$ is a stochastic integral with respect to the $J$-dimensional martingale $S_t \set \mathbb{E}^{\mathbb{Q}}[ψ|\mathcal{F}_t]$. While the drift $b=b(t,x)$ and the volatility $σ= σ(t,x)$ coefficients for $X$ need to have only minimal regularity properties with respect to $x$, they are assumed to be analytic functions with respect to $t$. We provide a counter-example showing that this $t$-analyticity assumption for $σ$ cannot be removed.
