$L_p$-norm spherical copulas

In this paper we study $L_p$-norm spherical copulas for arbitrary $p \in [1,\infty]$ and arbitrary dimensions. The study is motivated by a conjecture that these distributions lead to a sharp bound for the value of a certain generalized mean difference. We fully characterize conditions for existence and uniqueness of $L_p$-norm spherical copulas. Explicit formulas for their densities and correlation coefficients are derived and the distribution of the radial part is determined. Moreover, statistical inference and efficient simulation are considered.

Dependence uncertainty bounds for the energy score and the multivariate Gini mean difference

The energy distance and energy scores became important tools in multivariate statistics and multivariate probabilistic forecasting in recent years. They are both based on the expected distance of two independent samples. In this paper we study dependence uncertainty bounds for these quantities under the assumption that we know the marginals but do not know the dependence structure. We find some interesting sharp analytic bounds, where one of them is obtained for an unusual spherically symmetric copula. These results should help to better understand the sensitivity of these measures to misspecifications in the copula.

Algorithms for Finding Copulas Minimizing Convex Functions of Sums

We develop improved rearrangement algorithms to find the dependence structure that minimizes a convex function of the sum of dependent variables with given margins. We propose a new multivariate dependence measure, which can assess the convergence of the rearrangement algorithms and can be used as a stopping rule. We show how to apply these algorithms for example to finding the dependence among variables for which the marginal distributions and the distribution of the sum or the difference are known. As an example, we can find the dependence between two uniformly distributed variables that makes the distribution of the sum of two uniform variables indistinguishable from a normal distribution. Using MCMC techniques, we design an algorithm that converges to the global optimum.

On the martingale property in stochastic volatility models based on time-homogeneous diffusions

Lions and Musiela (2007) give sufficient conditions to verify when a stochastic exponential of a continuous local martingale is a martingale or a uniformly integrable martingale. Blei and Engelbert (2009) and Mijatović and Urusov (2012c) give necessary and sufficient conditions in the case of perfect correlation (ρ=1). For financial applications, such as checking the martingale property of the stock price process in correlated stochastic volatility models, we extend their work to the arbitrary correlation case (-1<=ρ<=1). We give a complete classification of the convergence properties of integral functionals of time-homogeneous diffusions and generalize results in Mijatović and Urusov (2012b) (2012c) with alternate proofs avoiding the use of separating times (concept introduced by Cherny and Urusov (2004) and extensively used in the proofs of Mijatović and Urusov (2012c)).

Optimal Payoffs under State-dependent Preferences

Most decision theories, including expected utility theory, rank dependent utility theory and cumulative prospect theory, assume that investors are only interested in the distribution of returns and not in the states of the economy in which income is received. Optimal payoffs have their lowest outcomes when the economy is in a downturn, and this feature is often at odds with the needs of many investors. We introduce a framework for portfolio selection within which state-dependent preferences can be accommodated. Specifically, we assume that investors care about the distribution of final wealth and its interaction with some benchmark. In this context, we are able to characterize optimal payoffs in explicit form. Furthermore, we extend the classical expected utility optimization problem of Merton to the state-dependent situation. Some applications in security design are discussed in detail and we also solve some stochastic extensions of the target probability optimization problem.

Rationalizing Investors Choice

Assuming that agents' preferences satisfy first-order stochastic dominance, we show how the Expected Utility paradigm can rationalize all optimal investment choices: the optimal investment strategy in any behavioral law-invariant (state-independent) setting corresponds to the optimum for an expected utility maximizer with an explicitly derived concave non-decreasing utility function. This result enables us to infer the utility and risk aversion of agents from their investment choice in a non-parametric way. We relate the property of decreasing absolute risk aversion (DARA) to distributional properties of the terminal wealth and of the financial market. Specifically, we show that DARA is equivalent to a demand for a terminal wealth that has more spread than the opposite of the log pricing kernel at the investment horizon.

Convergence of the discrete variance swap in time-homogeneous diffusion models

In stochastic volatility models based on time-homogeneous diffusions, we provide a simple necessary and sufficient condition for the discretely sampled fair strike of a variance swap to converge to the continuously sampled fair strike. It extends Theorem 3.8 of Jarrow, Kchia, Larsson and Protter (2013) and gives an affirmative answer to a problem posed in this paper in the case of 3/2 stochastic volatility model. We also give precise conditions (not based on asymptotics) when the discrete fair strike of the variance swap is higher than the continuous one and discuss the convex order conjecture proposed by Keller-Ressel and Griessler (2012) in this context.

Prices and Asymptotics for Discrete Variance Swaps

We study the fair strike of a discrete variance swap for a general time-homogeneous stochastic volatility model. In the special cases of Heston, Hull-White and Schobel-Zhu stochastic volatility models we give simple explicit expressions (improving Broadie and Jain (2008a) in the case of the Heston model). We give conditions on parameters under which the fair strike of a discrete variance swap is higher or lower than that of the continuous variance swap. The interest rate and the correlation between the underlying price and its volatility are key elements in this analysis. We derive asymptotics for the discrete variance swaps and compare our results with those of Broadie and Jain (2008a), Jarrow et al. (2013) and Keller-Ressel and Griessler (2012).
