On the stochastic Magnus expansion and its application to SPDEs

We derive the stochastic version of the Magnus expansion for linear systems of stochastic differential equations (SDEs). The main novelty with respect to the related literature is that we consider SDEs in the Itô sense, with progressively measurable coefficients, for which an explicit Itô-Stratonovich conversion is not available. We prove convergence of the Magnus expansion up to a stopping time τ and provide a novel asymptotic estimate of the cumulative distribution function of t. As an application, we propose a new method for the numerical solution of stochastic partial differential equations (SPDEs) based on spatial discretization and application of the stochastic Magnus expansion. A notable feature of the method is that it is fully parallelizable. We also present numerical tests in order to asses the accuracy of the numerical schemes.

Asymptotics for $d$-dimensional Lévy-type processes

We consider a general d-dimensional Levy-type process with killing. Combining the classical Dyson series approach with a novel polynomial expansion of the generator A(t) of the Levy-type process, we derive a family of asymptotic approximations for transition densities and European-style options prices. Examples of stochastic volatility models with jumps are provided in order to illustrate the numerical accuracy of our approach. The methods described in this paper extend the results from Corielli et al. (2010), Pagliarani and Pascucci (2013) and Lorig et al. (2013a) for Markov diffusions to Markov processes with jumps.

Explicit implied volatilities for multifactor local-stochastic volatility models

We consider an asset whose risk-neutral dynamics are described by a general class of local-stochastic volatility models and derive a family of asymptotic expansions for European-style option prices and implied volatilities. Our implied volatility expansions are explicit; they do not require any special functions nor do they require numerical integration. To illustrate the accuracy and versatility of our method, we implement it under five different model dynamics: CEV local volatility, quadratic local volatility, Heston stochastic volatility, $3/2$ stochastic volatility, and SABR local-stochastic volatility.

Pricing approximations and error estimates for local Lévy-type models with default

We find approximate solutions of partial integro-differential equations, which arise in financial models when defaultable assets are described by general scalar Lévy-type stochastic processes. We derive rigorous error bounds for the approximate solutions. We also provide numerical examples illustrating the usefulness and versatility of our methods in a variety of financial settings.

A family of density expansions for Lévy-type processes

We consider a defaultable asset whose risk-neutral pricing dynamics are described by an exponential Levy-type martingale subject to default. This class of models allows for local volatility, local default intensity, and a locally dependent Levy measure. Generalizing and extending the novel adjoint expansion technique of Pagliarani, Pascucci, and Riga (2013), we derive a family of asymptotic expansions for the transition density of the underlying as well as for European-style option prices and defaultable bond prices. For the density expansion, we also provide error bounds for the truncated asymptotic series. Our method is numerically efficient; approximate transition densities and European option prices are computed via Fourier transforms; approximate bond prices are computed as finite series. Additionally, as in Pagliarani et al. (2013), for models with Gaussian-type jumps, approximate option prices can be computed in closed form. Sample Mathematica code is provided.

A Taylor series approach to pricing and implied vol for LSV models

Using classical Taylor series techniques, we develop a unified approach to pricing and implied volatility for European-style options in a general local-stochastic volatility setting. Our price approximations require only a normal CDF and our implied volatility approximations are fully explicit (ie, they require no special functions, no infinite series and no numerical integration). As such, approximate prices can be computed as efficiently as Black-Scholes prices, and approximate implied volatilities can be computed nearly instantaneously.
