Weak Convergence of Path-Dependent SDEs in Basket CDS Pricing with Contagion Risk

We investigate the computational aspects of the basket CDS pricing with counterparty risk under a credit contagion model of multinames. This model enables us to capture the systematic volatility increases in the market triggered by a particular bankruptcy. The drawback of this problem is its analytical complication due to its path-dependent functional, which bears a potential failure in its convergence of numerical approximation under standing assumptions. In this paper we find sufficient conditions for the desired convergence of the functionals associated with a class of path-dependent stochastic differential equations. The main ingredient is to identify the weak convergence of the approximated solution to the underlying path-dependent stochastic differential equation.

On Optimal Harvesting Problems in Random Environments

This paper investigates the optimal harvesting strategy for a single species living in random environments whose growth is given by a regime-switching diffusion. Harvesting acts as a (stochastic) control on the size of the population. The objective is to find a harvesting strategy which maximizes the expected total discounted income from harvesting {\em up to the time of extinction} of the species; the income rate is allowed to be state- and environment-dependent. This is a singular stochastic control problem with both the extinction time and the optimal harvesting policy depending on the initial condition. One aspect of receiving payments up to the random time of extinction is that small changes in the initial population size may significantly alter the extinction time when using the same harvesting policy. Consequently, one no longer obtains continuity of the value function using standard arguments for either regular or singular control problems having a fixed time horizon. This paper introduces a new sufficient condition under which the continuity of the value function for the regime-switching model is established. Further, it is shown that the value function is a viscosity solution of a coupled system of quasi-variational inequalities. The paper also establishes a verification theorem and, based on this theorem, an $\varepsilon$-optimal harvesting strategy is constructed under certain conditions on the model. Two examples are analyzed in detail.

On Singular Control Problems with State Constraints and Regime-Switching: A Viscosity Solution Approach

This paper investigates a singular stochastic control problem for a multi-dimensional regime-switching diffusion process confined in an unbounded domain. The objective is to maximize the total expected discounted rewards from exerting the singular control. Such a formulation stems from application areas such as optimal harvesting multiple species and optimal dividends payments schemes in random environments. With the aid of weak dynamic programming principle and an exponential transformation, we characterize the value function to be the unique constrained viscosity solution of a certain system of coupled nonlinear quasi-variational inequalities. Several examples are analyzed in details to demonstrate the main results.

An Optimal Pairs-Trading Rule

This paper is concerned with a pairs trading rule. The idea is to monitor two historically correlated securities. When divergence is underway, i.e., one stock moves up while the other moves down, a pairs trade is entered which consists of a pair to short the outperforming stock and to long the underperforming one. Such a strategy bets the "spread" between the two would eventually converge. In this paper, a difference of the pair is governed by a mean-reverting model. The objective is to trade the pair so as to maximize an overall return. A fixed commission cost is charged with each transaction. In addition, a stop-loss limit is imposed as a state constraint. The associated HJB equations (quasi-variational inequalities) are used to characterize the value functions. It is shown that the solution to the optimal stopping problem can be obtained by solving a number of quasi-algebraic equations. We provide a set of sufficient conditions in terms of a verification theorem. Numerical examples are reported to demonstrate the results.

Outperformance Portfolio Optimization via the Equivalence of Pure and Randomized Hypothesis Testing

We study the portfolio problem of maximizing the outperformance probability over a random benchmark through dynamic trading with a fixed initial capital. Under a general incomplete market framework, this stochastic control problem can be formulated as a composite pure hypothesis testing problem. We analyze the connection between this pure testing problem and its randomized counterpart, and from latter we derive a dual representation for the maximal outperformance probability. Moreover, in a complete market setting, we provide a closed-form solution to the problem of beating a leveraged exchange traded fund. For a general benchmark under an incomplete stochastic factor model, we provide the Hamilton-Jacobi-Bellman PDE characterization for the maximal outperformance probability.

Weak Convergence Methods for Approximation of Path-dependent Functionals

This paper provides convergence analysis for the approximation of a class of path-dependent functionals underlying a continuous stochastic process. In the first part, given a sequence of weak convergent processes, we provide a sufficient condition for the convergence of the path-dependent functional underlying weak convergent processes to the functional of the original process. In the second part, we study the weak convergence of Markov chain approximation to the underlying process when it is given by a solution of stochastic differential equation. Finally, we combine the results of the two parts to provide approximation of option pricing for discretely monitoring barrier option underlying stochastic volatility model. Different from the existing literatures, the weak convergence analysis is obtained by means of metric computations in the Skorohod topology together with the continuous mapping theorem. The advantage of this approach is that the functional under study may be a function of stopping times, projection of the underlying diffusion on a sequence of random times, or maximum/minimum of the underlying diffusion.

Approximating Functional of Local Martingale Under the Lack of Uniqueness of Black-Scholes PDE

When the underlying stock price is a strict local martingale process under an equivalent local martingale measure, Black-Scholes PDE associated with an European option may have multiple solutions. In this paper, we study an approximation for the smallest hedging price of such an European option. Our results show that a class of rebate barrier options can be used for this approximation. Among of them, a specific rebate option is also provided with a continuous rebate function, which corresponds to the unique classical solution of the associated parabolic PDE. Such a construction makes existing numerical PDE techniques applicable for its computation. An asymptotic convergence rate is also studied when the knocked-out barrier moves to infinity under suitable conditions.

Optimal Portfolio Selection under Concave Price Impact

In this paper we study an optimal portfolio selection problem under instantaneous price impact. Based on some empirical analysis in the literature, we model such impact as a concave function of the trading size when the trading size is small. The price impact can be thought of as either a liquidity cost or a transaction cost, but the concavity nature of the cost leads to some fundamental difference from those in the existing literature. We show that the problem can be reduced to an impulse control problem, but without fixed cost, and that the value function is a viscosity solution to a special type of Quasi-Variational Inequality (QVI). We also prove directly (without using the solution to the QVI) that the optimal strategy exists and more importantly, despite the absence of a fixed cost, it is still in a "piecewise constant" form, reflecting a more practical perspective.

Outperforming the market portfolio with a given probability

Our goal is to resolve a problem proposed by Fernholz and Karatzas [On optimal arbitrage (2008) Columbia Univ.]: to characterize the minimum amount of initial capital with which an investor can beat the market portfolio with a certain probability, as a function of the market configuration and time to maturity. We show that this value function is the smallest nonnegative viscosity supersolution of a nonlinear PDE. As in Fernholz and Karatzas [On optimal arbitrage (2008) Columbia Univ.], we do not assume the existence of an equivalent local martingale measure, but merely the existence of a local martingale deflator.

Indifference Pricing of American Option Underlying Illiquid Stock under Exponential Forward Performance

This work focuses on the indifference pricing of American call option underlying a non-traded stock, which may be partially hedgeable by another traded stock. Under the exponential forward measure, the indifference price is formulated as a stochastic singular control problem. The value function is characterized as the unique solution of a partial differential equation in a Sobolev space. Together with some regularities and estimates of the value function, the existence of the optimal strategy is also obtained. The applications of the characterization result includes a derivation of a dual representation and the indifference pricing on employee stock option. As a byproduct, a generalized Ito's formula is obtained for functions in a Sobolev space.

Consensus over a Random Network Generated by i.i.d. Stochastic Matrices

Our goal is to find a necessary and sufficient condition on the consensus over a random network, generated by i.i.d. stochastic matrices. We show that the consensus problem in three different convergence modes (almost surely, in probability, and in L1) are equivalent, thus have the same necessary and sufficient condition. We obtain the necessary and sufficient condition through the stability in a projected subspace.

Utility Maximization of an Indivisible Market with Transaction Costs

This work takes up the challenges of utility maximization problem when the market is indivisible and the transaction costs are included. First there is a so-called solvency region given by the minimum margin requirement in the problem formulation. Then the associated utility maximization is formulated as an optimal switching problem. The diffusion turns out to be degenerate and the boundary of domain is an unbounded set. One no longer has the continuity of the value function without posing further conditions due to the degeneracy and the dependence of the random terminal time on the initial data. This paper provides sufficient conditions under which the continuity of the value function is obtained. The essence of our approach is to find a sequence of continuous functions locally uniformly converging to the desired value function. Thanks to continuity, the value function can be characterized by using the notion of viscosity solution of certain quasi-variational inequality.
