Maximising with-profit pensions without guarantees

Currently, pension providers are running into trouble mainly due to the ultra-low interest rates and the guarantees associated to some pension benefits. With the aim of reducing the pension volatility and providing adequate pension levels with no guarantees, we carry out mathematical analysis of a new pension design in the accumulation phase. The individual's premium is split into the individual and collective part and invested in funds. In times when the return from the individual fund exits a predefined corridor, a certain number of units is transferred to or from the collective account smoothing in this way the volatility of the individual fund. The target is to maximise the total accumulated capital, consisting of the individual account and a portion of the collective account due to a so-called redistribution index, at retirement by controlling the corridor width. We also discuss the necessary and sufficient conditions that have to be put on the redistribution index in order to avoid arbitrage opportunities for contributors.

A Note on the Optimal Dividends Paid in a Foreign Currency

We consider an insurance entity endowed with an initial capital and a surplus process modelled as a Brownian motion with drift. It is assumed that the company seeks to maximise the cumulated value of expected discounted dividends, which are declared or paid in a foreign currency. The currency fluctuation is modelled as a Lévy process. We consider both cases: restricted and unrestricted dividend payments. It turns out that the value function and the optimal strategy can be calculated explicitly.

Hölder continuous densities of solutions of SDEs with measurable and path dependent drift coefficients

We consider a process given as the solution of a one-dimensional stochastic differential equation with irregular, path dependent and time-inhomogeneous drift coefficient and additive noise. Hölder continuity of the Lebesgue density of that process at any given time is achieved using a different approach than the classical ones in the literature. Namely, the Hölder regularity of the densities is obtained via a control problem by identifying the stochastic differential equation with the worst global Hölder constant. Then we generalise our findings to a larger class of diffusion coefficients. The novelty of this method is that it is not based on a variational calculus and it is suitable for non-Markovian processes.

On uniqueness of solutions to martingale problems --- counterexamples and sufficient criteria

The dynamics of a Markov process are often specified by its infinitesimal generator or, equivalently, its symbol. This paper contains examples of analytic symbols which do not determine the law of the corresponding Markov process uniquely. These examples also show that the law of a polynomial process is not necessarily determined by its generator. On the other hand, we show that a combination of smoothness of the symbol and ellipticity warrants uniqueness in law. The proof of this result is based on proving stability of univariate marginals relative to some properly chosen distance.

The Impact of Negative Interest Rates on Optimal Capital Injections

In the present paper, we investigate the optimal capital injection behaviour of an insurance company if the interest rate is allowed to become negative. The surplus process of the considered insurance entity is assumed to follow a Brownian motion with drift. The changes in the interest rate are described via a Markov-switching process. It turns out that in times with a positive rate, it is optimal to inject capital only if the company becomes insolvent. However, if the rate is negative it might be optimal to hold a strictly positive reserve. We establish an algorithm for finding the value function and the optimal strategy, which is proved to be of barrier type. Using the iteration argument, we show that the value function solves the Hamilton--Jacobi--Bellman equation, corresponding to the problem.

Approximation of forward curve models in commodity markets with arbitrage-free finite dimensional models

In this paper we show how to approximate a Heath-Jarrow-Morton dynamics for the forward prices in commodity markets with arbitrage-free models which have a finite dimensional state space. Moreover, we recover a closed form representation of the forward price dynamics in the approximation models and derive the rate of convergence uniformly over an interval of time to maturity to the true dynamics under certain additional smoothness conditions. In the Markovian case we can strengthen the convergence to be uniform over time as well. Our results are based on the construction of a convenient Riesz basis on the state space of the term structure dynamics.

Time Change Equations for Lévy Type Processes

In this paper we analyse time change equations (TCEs) for Lévy-type processes in detail. To this end we establish a connection between TCEs and classical one-dimensional initial value problems (IVPs) which are easier to handle. Properties of the IVPs are linked with properties of the TCEs. We show in a general setting existence and uniqueness of solutions of the TCEs. Our main result is based on the general path properties for Lévy-type processes found in Schnurr (2013). Applications include an existence result for processes which correspond to a certain class of given symbols.

Derivatives pricing in energy markets: an infinite dimensional approach

Based on forward curves modelled as Hilbert-space valued processes, we analyse the pricing of various options relevant in energy markets. In particular, we connect empirical evidence about energy forward prices known from the literature to propose stochastic models. Forward prices can be represented as linear functions on a Hilbert space, and options can thus be viewed as derivatives on the whole curve. The value of these options are computed under various specifications, in addition to their deltas. In a second part, cross-commodity models are investigated, leading to a study of square integrable random variables with values in a "two-dimensional" Hilbert space. We analyse the covariance operator and representations of such variables, as well as presenting applications to pricing of spread and energy quanto options.

Representation of infinite dimensional forward price models in commodity markets

We study the forward price dynamics in commodity markets realized as a process with values in a Hilbert space of absolutely continuous functions defined by Filipović. The forward dynamics are defined as the mild solution of a certain stochastic partial differential equation driven by an infinite dimensional Lévy process. It is shown that the associated spot price dynamics can be expressed as a sum of Ornstein-Uhlenbeck processes, or more generally, as a sum of certain stationary processes. These results link the possibly infinite dimensional forward dynamics to classical commodity spot models. We continue with a detailed analysis of multiplication and integral operators on the Hilbert spaces and show that Hilbert-Schmidt operators are essentially integral operators. The covariance operator of the Lévy process driving the forward dynamics and the diffusion term can both be specified in terms of such operators, and we analyse in several examples the consequences on model dynamics and their probabilistic properties. Also, we represent the forward price for contracts delivering over a period in terms of an integral operator, a case being relevant for power and gas markets. In several examples we reduce our general model to existing commodity spot and forward dynamics.

On a Heath-Jarrow-Morton approach for stock options

This paper aims at transferring the philosophy behind Heath-Jarrow-Morton to the modelling of call options with all strikes and maturities. Contrary to the approach by Carmona and Nadtochiy (2009) and related to the recent contribution Carmona and Nadtochiy (2012) by the same authors, the key parametrisation of our approach involves time-inhomogeneous Lévy processes instead of local volatility models. We provide necessary and sufficient conditions for absence of arbitrage. Moreover we discuss the construction of arbitrage-free models. Specifically, we prove their existence and uniqueness given basic building blocks.
